My sister and I would like to start a business creating gift baskets with decorative soaps, candles, jewelry and possibly chocolate, all hand made, what are the legal steps do we need to take, and do you think something like this would actually fly?

This sounds like a great idea and I definitely think it could fly. You need to create a business plan before you do anything. Even if you don't plan to seek any outside financing it is a smart idea to have a business plan so that you know what you are getting into and can stay on track. For your particular case I would recommend staying a Sole Proprietor for now although you might need to be a partnership since your sister is involved.
